The Magpies are going through a rough period due to injuries and a worrying dip in form.
They are now willing to shell out €60 million in an effort to sign the Spaniard who scored four goals and provided two assists across all competitions this campaign.
Diaz spent the last two seasons on loan at AC Milan, he then returned to Real Madrid in an attempt to force himself upon boss Carlo Ancelotti.
However, he had to settle for a substitute role at Los Blancos and may consider leaving for regular play time.
On their part, Real Madrid could be tempted to sell the 24-year-old if Newcastle are prepared to pay up.
