The Spaniard has impressed following his return from a successful three-year loan at AC Milan.
With Kylian Mbappe's anticipated arrival at the Santiago Bernabeu this summer, the Spanish giants may look to offload one of their strikers.
Diaz on his part is keen on staying at Madrid and his deal expires in 2027.
The 24-year-old has scored nine goals and provided four assists in 33 appearances across all competitions thus far this term.
He is currently valued at around €20 million, as per Transfermarkt.
